Cost Volume Profit Analysis

Work in progress. This note is still being written and incomplete.

Aka. breakeven analysis. The study of the interrelationships between costs, volume, and profit at various levels of activity.

Contribution per Unit

Difference between selling price per unit and variable cost per unit.

Contribution=Selling Price−Variable Cost\text{Contribution} = \text{Selling Price} - \text{Variable Cost}

Contribution to Sales Ratio

Aka. the profit/volume ratio. Measures how much contribution is earned from each unit of sales.

C/S Ratio=ContributionSales×100%\text{C/S Ratio} = \frac{\text{Contribution}}{\text{Sales}} \times 100\%

Breakeven Point

The level of activity at which there is neither profit nor loss. Total revenue equals total cost.

BEP (units)=Fixed CostContribution per Unit\text{BEP (units)} = \frac{\text{Fixed Cost}}{\text{Contribution per Unit}} BEP (Sales Value)=Fixed CostC/S Ratio\text{BEP (Sales Value)} = \frac{\text{Fixed Cost}}{\text{C/S Ratio}}

Margin of Safety

The extent by which actual or projected sales exceed breakeven sales.

Margin of Safety=Budgeted Sales−Breakeven Sales\text{Margin of Safety} = \text{Budgeted Sales} - \text{Breakeven Sales}

Breakeven Chart

A graph plotting total cost and total revenue against volume of activity.

The fixed cost line runs horizontal. Total cost line starts at fixed cost and rises with variable cost per unit. Sales revenue line starts at the origin and rises with selling price per unit. The breakeven point is the intersection point of total cost and sales revenue lines. Margin of safety is the horizontal distance between that point and actual or budgeted sales.

Breakeven Chart Fixed cost, total cost, and sales revenue plotted against output. The total cost and sales revenue lines cross at the breakeven point. Below breakeven output there is a loss, above it there is a profit. The margin of safety spans from breakeven output to budgeted sales. Cost / Revenue Output (Units) 0 Fixed Cost Total Cost Sales Revenue BEP Budgeted Sales Margin of Safety
Loss below the breakeven point, where total cost exceeds sales revenue. Profit above it. The margin of safety is the output between the breakeven point and budgeted sales.

May be time consuming to prepare.

Limitations

  • Applies only to a single product or a single mix of a group of products.
  • Assumes fixed costs, variable costs, sales prices are constant at all levels of output.
  • Assumes production and sales are equal, ignoring inventory levels.
  • Ignores the uncertainty in the estimates of fixed costs and variable cost per unit.
